▼ This D.Phil. dissertation investigates the areas in financial stability. The three comprising essays have a common ground: money, default and collateral in the theory of finance. Chapter Two (co-authored with Prof. Dimitrios Tsomocos), which is titled “A Dynamic General Equilibrium Model to Analyse Financial Stability”, aims to refine and improve existing DSGE models in two ways. First, it incorporates hitherto neglected components such as endogenous default, money via cash-in-advance constraints and heterogeneous banking sectors. Thus, in contrast to the New Keynesian approach, here it is liquidity and default that are the driving forces behind our results. Second, in focusing on both monetary policy and fiscal policy, it elucidates how interactions between the two policy arenas affect macroeconomic fluctuations, particularly in regard to financial stability. Through these refinements, we put forward the policy response necessary to achieve a stable financial system using a calibrated DSGE model. Chapter Three, entitled “Monetary Policy in a Time of Natural Disaster”, investigates the appropriate monetary policy response to natural disasters in the DSGE framework. I develop a realistic model for financial turmoil by evaluating the impact of natural disasters on credit markets by including financial frictions such as endogenous default and liquidity constraints. I show that the standard Taylor rule (1993) response in models with money and default is to increase the nominal interest rate after a disaster shock. However, in fact an inflation-targeting policy (i.e. monetary contraction) is not compatible with mitigating financial fragility in the highly indebted economy with near-zero interest rate, and arguably the `Taylor Principle' does not hold in such as economy (e.g. Japan in 2011). Nevertheless, expansionary monetary policy induces a debt overhang even further. Chapter Four, “Collateral, Default and Asset Prices”, uses a DSGE framework to put forward a model of how agents adjust their asset holdings in response to deflationary shocks. By introducing collateral constraints in the default decision, I capture some original features of the early debt-deflation literature, such as distress selling and instability. The estimated model successfully delivers a procyclical feedback loop for the default channel, which consists of foreclosure, high borrowing costs, inefficient capital allocation, and a further decrease in the output level. I investigated recessionary shocks inducing deflation in commodity and/or asset prices for monetary policy experiments. This, therefore, underlines the importance of monetary policy in restoring financial stability during a deflationary period.

▼ The objective of this thesis is to develop alternative forms of Dynamic Stochastic General Equilibrium (DSGE) models for forecasting the South African economy and, in turn, compare them with the forecasts generated by the Classical and Bayesian variants of the Vector Autoregression Models (VARs). Such a comparative analysis is aimed at developing a small-scale micro-founded framework that will help in forecasting the key macroeconomic variables of the economy. The thesis consists of three independent papers. The first paper develops a small-scale DSGE model based on Hansen's (1985) indivisible labor Real Business Cycle (RBC) model. The results suggest that, compared to the VARs and the Bayesian VARs, the DSGE model produces large out-of-sample forecast errors. In the basic RBC framework, business cycle fluctuations are purely driven by real technology shocks. This one-shock assumption makes the RBC models stochastically singular. In order to overcome the singularity problem in the RBC model developed in the first paper, the second paper develops a hybrid model (DSGE-VAR), in which the theoretical model is augmented with unobservable errors having a VAR representation. The model is estimated via maximum likelihood technique. The results suggest DSGE-VAR model outperforms the Classical VAR, but not the Bayesian VARs. However, it does indicate that the forecast accuracy can be improved alarmingly by using the estimated version of the DSGE model. The third paper develops a micro-founded New-Keynesian DSGE (NKDSGE) model. The model consists of three equations, an expectational IS curve, a forward-looking version of the Phillips curve, and a Taylor-type monetary policy rule. The results indicate that, besides the usual usage for policy analysis, a small-scale NKDSGE model has a future for forecasting. The NKDSGE model outperforms both the Classical and Bayesian variants of the VARs in forecasting inflation, but not for output growth and the nominal short-term interest rate. However, the differences of the forecast errors are minor. The indicated success of the NKDSGE model for predicting inflation is important, especially in the context of South Africa - an economy targeting inflation. ▼ ENGLISH SUMMARY : The global experience of the last three decades illustrated the influence that credit markets impart on economic outcomes, culminating in the shift of the macroeconomic consensus to a new perspective where credit markets are seen as one of the key drivers of business cycle dynamics. Theoretical frameworks that incorporate this insight lie at the heart of this new perspective. These studies revealed that borrower balance sheets are key to narratives that link the business and the credit cycle. This core intuition spawned the vast financial-accelerator literature that analyzes the interaction of the business and credit cycles through the use of general equilibrium models. This thesis aims to contribute to this literature, and consists of three essays that investigate different aspects of the credit cycle. Each essay presents a macroeconomic framework where credit markets and borrower balance sheets form the core shock transmission channel, advancing the research agenda through the novel nature of these frameworks and the manner in which they are applied. The first essay presents a closed economy real business cycle model with financial frictions and two credit markets to investigate the qualitative and quantitative relevance of credit market heterogeneity. The model is estimated on U.S. data using Bayesian methods and is able to replicate observed changes in the composition of U.S. balance sheets. The findings indicate that credit market heterogeneity attenuates the impact of a financial shock by presenting borrowers with an alternative to the shock affected credit market. Balance sheet linkages within the financial sector reduce this shock attenuation property and the origin of financial shocks can influence both the size and persistence of their impact. When financial shocks are borne directly by savers, their impact is relatively muted as they do not impair the efficiency of the financial sector. On the other hand, shocks borne directly by financial intermediaries have a large impact as they disrupt efficient intermediation between savers and borrowers. In the second essay, an asymmetric two-country model is used to assess the impact of flow specific capital controls in an emerging market context. The inflow capital control is manifest as a restriction on borrower balance sheets that limits their exposure to foreign borrowing. The outflow capital control is manifest as a balance sheet restriction on the financial sector that limits their exposure to foreign assets. This analysis shows that both flow specific capital controls are effective in managing capital flows, and that their deployment could have reduced the build up in emerging market foreign debt following the financial crisis. Comparing across flow specific capital controls, the outflow capital control is preferred by society as it exhibits shock attenuation properties as opposed to the shock amplification properties associated with the inflow capital control. A utilização de modelos de equilíbrio-geral estocásticos e dinâmicos (DSGE) para o estudo detalhado das relações entre variáveis econômicas reais e nominais tem crescido substancialmente nos últimos anos. Avanços computacionais recentes contribuíram significativamente para este movimento, permitindo que a modelagem DSGE se torne cada vez mais precisa, superando técnicas menos restritivas de modelagem macroeconômica. Contudo, a estimação destes modelos, usualmente realizada através de métodos Bayesianos, apresenta problemas, como a alta dependência da distribuição a priori. A principal inovação desta tese é propor uma solução para estes problemas, ao apresentar e utilizar o método de datacloning para estimar uma versão simplificada do modelo DSGE de Gali e Monacelli (2005), com o objetivo de avaliar a condução da política monetária pelo Banco Central do Brasil (BCB). Os principais resultados encontrados indicam que o BCB segue uma política anti-inflacionária, reage ao produto e a variações cambiais, além de gerar uma trajetória suave para a taxa de juros ao longo do tempo. Foram encontrados indícios de que a alteração de estratégia do BCB a partir de 2010, com a introdução de uma série de medidas macroprudenciais, não configurou quebra na condução da política monetária.

The use of dynamic stochastic general equilibrium (DSGE) models for the detailed study of the relationship between real and nominal economic variables has grown substantially in recent years. Computational advances have contributed significantly to this movement, allowing DSGE modelling to become increasingly precise, surpassing less restrictive macroeconomic modelling techniques. However, the estimation of these models, usually performed with Bayesian methods, presents problems, such as high dependence on the prior distribution. The main innovation of this thesis is to propose a solution to these problems, presenting and using the data cloning method to estimate a simplified version of Gali and Monacelli (2005)’s DSGE model, in order to assess the conduct of monetary policy by the Central Bank of Brazil (BCB). The main findings of this thesis indicate that the BCB follows an anti-inflationary policy, responds to GDP and exchange rate changes, and chooses a smooth interest rate path over time. Evidence suggests that the change in BCB’s strategy from 2010 onwards, with the introduction of a series of macroprudential measures, is not a conclusive indication of a parameter break in its reaction function.

A falta de coordenação das políticas fiscal e monetária no Brasil, freqüentemente, tem sido apontada como motivo para os desequilíbrios macroeconômicos que a economia enfrentou nas últimas três décadas. No período mais recente, pós-metas de inflação, diversos autores apontaram a política fiscal ativa como fator restritivo ao desempenho da política monetária. Nesse caso, a autoridade fiscal desconsidera a interferência do lado fiscal no monetário, o que implica em uma menor eficácia da política monetária. Somente a partir de uma condução de política fiscal com um comportamento passivo a política monetária poderia ser mais eficiente. Para testar a hipótese de políticas ativas e/ou passivas, estimou-se, por meio do método Bayesiano, um modelo DSGE com rigidez de preços e concorrência monopolística para a economia brasileira, baseado em Woodford (2003). Neste modelo, o superávit primário e a taxa de juros nominal são os instrumentos de política econômica. As estimações apontaram para um regime no qual as políticas fiscal e monetária foram ativas durante o período de 2000I a 2002IV. Porém, para o período posterior, de 2003I a 2008IV, a política fiscal foi passiva e a monetária ativa.

This paper seeks identify whether the way of fiscal and monetary macroeconomic policies in Brazil, to that period after inflation targets, were active way or/and passive way. For that, it’s estimated, for Bayesian methods, a model DSGE with price rigidities and monopolistic competition, in which the primary surplus and the nominal interest rates are the tools economic policy available. The lack of coordination of policies in Brazil, usually, has been identified as the reason for the macroeconomic imbalances. So, many authors pointed out the active fiscal policy, as a factor limiting the efficient performance of monetary policy. ▼ Vanuatu's economic development has accorded monetary policy crucial roles related to price, monetary and financial-sector stability. Its role in price and monetary stability generally falls within the domain of monetary policy, and is determined by the ability of the Reserve Bank of Vanuatu (RBV) to control base money so as to create conditions conducive to economic development. It hinges on the notion that money plays a role in economic cycles. The aim of the current study is to make an empirical examination for the first time, of monetary policy and its transmission mechanism in Vanuatu using three different econometric and dynamic models for the period that data is available, 1984-2009. Prior to the empirical study of the transmission mechanism, tests for unit-root and structural breaks using the endogenous Lagrange Multiplier (LM) method in Lee and Strazichic (2003, 2004) were carried out on the time-series data. Model C of the two-break test rejected the null hypotheses for a unit-root and structural breaks in nine of the 20 macroeconomic data series examined in this study. The tests found that structural breaks in real variables in Vanuatu occurred mostly after the 1990s, and tended to be associated with shocks in the international economy and with cyclones, while breaks in financial variables took place mostly in the latter part of the 1980s, and tended to be associated with domestic shocks. The monetary transmission mechanism in Vanuatu was analysed using a small SVAR model with recursive and non-recursive identification restrictions. The study expanded the SVAR model to include disaggregated demand and sectoral GDP data to explore the outputcomposition channel of monetary policy. The second model applied in this study was a vector error-correction model (VECM), which uses Johansen's maximum-likelihood procedure to test for long-run cointegrating relationships. The final model used a simple new Keynesian dynamic stochastic general equilibrium (DSGE) model and introduced frictions in assessing monetary policy in Vanuatu for the first time. Compared to the backward-looking feedback rule of the SVAR model, the new Keynesian model incorporates forward-looking variables and solutions to account for expectations. This study makes several contributions to the literature on the role of monetary policy and its transmission mechanism in Vanuatu. The findings show that structural breaks in real variables occurred mostly after the 1990s and tended to be associated with shocks in the international economy and cyclones, while breaks in financial variables took place mostly in the latter part of the 1980s and tended to be associated with domestic shocks. Similarly, shocks explaining movements in overall real output and disaggregated GDP components originate largely from external sector variables,in contrast to movements in domestic prices which are largely explained by variables in the domestic sector. Ce travail propose une mise en perspective des pratiques de modélisation macroéconomique,depuis les travaux de Robert E. Lucas dans les années 1970 jusqu’aux contributions actuelles de l’approche dite d’équilibre général dynamique stochastique (DSGE). Cette mise en perspective permet de caractériser l’essor des modèles DSGE comme un compromis entre conceptions antagonistes de la modélisation : d’une part, celle de l’approche des cycles réels (RBC) et, d’autre part, celle de la nouvelle économie keynésienne. Pour justifier cette opposition, ce travail propose une reconstruction épistémologique de l’histoire récente de la macroéconomie, à savoir une analyse des différents critères qui définissent la validité et la pertinence d’un modèle. L’hypothèse de travail est qu’on peut identifier, pour chaque pratique de modélisation,trois critères méthodologiques fondamentaux : la validité interne (l’adéquation des hypothèses d’un modèle aux concepts aux formalismes d’une théorie), la validité externe(l’adéquation des hypothèses et/ou des résultats d’un modèle au monde réel, et les procédés quantitatifs pour évaluer cette adéquation) et le critère de hiérarchie (la préférence pour la validité interne sur la validité externe, ou vice versa). Cette grille de lecture, inspirée de la littérature sur les modèles en philosophie des sciences, permet d’apporter quatre contributions originales à l’histoire de la macroéconomie récente. (1) Elle permet de concevoir l’essor des modèles DSGE sans faire appel à l’explication proposée par l’historiographie produite par les macroéconomistes eux-mêmes,à savoir l’existence d’un consensus et d’un progrès technique exogène. Contre cette vision de l’histoire en termes de progrès scientifique, nous mettons en avant les oppositions méthodologiques au sein de la macroéconomie et nous illustrons l’interdépendance entre activité théorique et développement des méthodes statistiques et économétriques. (2) La thèse s’attaque au cloisonnement entre histoire des théories macroéconomiques et histoire des méthodes quantitatives. Grâce à sa perspective méthodologique, ce travail permet d’opérer la jonction entre ces deux littératures et de développer les bases d’une vision globale des transformations récentes de la macroéconomie. (3) La relecture méthodologique de l’histoire de la modélisation permet de mettre en évidence comment la condition de validité externe a représenté le principal point de clivage entre différentes conceptions de la modélisation. La question de la validité externe apparaît par ailleurs intrinsèquement liée à la question de l’explication causale des phénomènes, sur laquelle repose largement la justification de la modélisation comme outil d’expertise des politiques économiques. (4) Ce travail aboutit à une caractérisation originale de l’approche DSGE : loin de constituer une «synthèse» ou un consensus, cette approche s’apparente à un compromis, fragilisé par l’antagonisme méthodologique entre ses parties prenantes.

A literatura sobre economia monetária vem despertando interesse crescente dentro da macroeconomia. Devido aos avanços computacionais, os modelos têm se tornado cada vez mais complexos e precisos, permitindo estudar detalhadamente as relações entre as variáveis reais da economia e as variáveis nominais. Dessa forma, através de um modelo de equilíbriogeral estocástico e dinâmico (DSGE) baseado em Gali e Monacelli (2005), é proposto e estimado um modelo para a economia brasileira através de métodos bayesianos, com o intuito de avaliar se o Banco Central do Brasil (BCB) considera variações cambiais na condução da política monetária. O resultado mais importante do presente trabalho é que não há evidências de que o BCB altere diretamente a trajetória dos juros devido a variações na taxa de câmbio. Um exercício de simulação também é realizado. Conclui-se que a economia acomoda rapidamente choques induzidos separadamente na taxa de câmbio, nos termos de troca, na taxa de juros e na inflação mundial.

The literature on monetary economy has aroused growing interest in macroeconomics. Due to computational advancements, models have been increasingly more complex and accurate, allowing for the in-depth analysis of the relationships between real economic variables and nominal variables. Therefore, using a dynamic stochastic general equilibrium (DSGE) model, based on Gali and Monacelli (2005), we propose and estimate a model for the Brazilian economy by employing Bayesian methods so as to assess whether the Central Bank of Brazil takes exchange rate fluctuations into account in the conduct of monetary policy. The most striking result of the present study is that the Central Bank of Brazil does not directly change the interest rate path due to exchange rate movements. A simulation exercise is also used. Our conclusion is that the economy quickly accommodates shocks induced separately on the exchange rate, on the terms of trade, on the interest rate, and on global inflation.

▼ This thesis investigates monetary policy within the New Keynesian framework in dynamic macroeconomics. It includes three original research papers. The first paper examines the rules and transmission mechanisms of monetary policy in one of the fast growing economies in the 21st century, China, by extending a standard New Keynesian dynamic stochastic general equilibrium model with financial frictions and investment-specific shocks in order to capture some of the Chinese characteristics and applying a Bayesian estimation strategy to real-time data. It offers a new way of empirically examining the rule of China's monetary policy and indicates a structural break of the neutral technology development that may have caused the slowing down of GDP growth since 2010. The second paper revisits optimal monetary policy in open economies, in particular, focusing on the noncooperative policy game under local currency pricing in a theoretical two-country dynamic stochastic general equilibrium model. Quadratic loss functions of noncooperative policy makers and welfare gains from cooperation are obtained in the paper. The results show that noncooperative policy makers face extra trade-offs regarding stabilizing the real marginal costs induced by deviations from the law of one price under local currency pricing. As a result of the increased number of stabilizing objectives, welfare gains from cooperation emerge even when two countries face only technology shocks, which usually leads to equivalence between cooperation and noncooperation. Still, gains from cooperation are not large, implying that frictions other than nominal rigidities are necessary to strongly recommend cooperation as an important policy framework to increase global welfare. The third paper focuses on the noncooperative policy game specified by choice of policy instrument for implementing optimal monetary policy in a two-country open economy model similar to the one in the second paper. It examines four options of policy instruments including the producer price index inflation rate, the consumer price index inflation rate, the import price inflation rate and the nominal interest rate. It shows that choosing different policy instruments generally leads to different equilibria and, in particular, choosing the nominal interest rate results in equilibrium indeterminacy. In addition, the welfare ranking of these policy instruments depends on a country's degree of openness which is measured as the weight assigned to imported goods in the consumers' utility function. In less open countries, domestically produced goods carry a relatively higher weight in the consumers' utility function. ▼ This dissertation is a collection of theoretical and empirical essays on oil price fluctuations, macroeconomics, and credit risks in banking systems. The dissertation consists of three papers organized as chapters: i) Chapter 1 evaluates the optimal monetary policy response to the underlying causes of oil price fluctuations under a Dynamic Stochastic General Equilibrium (DSGE) framework for small open oil-importing economies, ii) Chapter 2 examines the empirical dynamic effects of underlying shocks of oil price fluctuations on monetary policy response and macroeconomic aggregates across oil-exporting and oil-importing open economies, and iii) Chapter 3, however, examines the effect of the recent oil price slumps on credit risks and banking instability across Gulf Cooperation Council (GCC) region. Chapter 3 further examines the macro-financial linkages between the real economy and GCC banking systems. Chapter 1 constructs a DSGE model for small open oil-importing economies to evaluate the optimal monetary policy response to the underlying causes of oil price fluctuations and its transmission channels to these economies. This chapter incorporates oil supply disruption shock, oil demand shock driven by world economic activities, and oil speculative demand shock. The model incorporates oil and non-oil goods in consumption and final good production, oil storage with competitive oil-speculative firms, exogenously determined oil supply, and endogenously determined real oil price. The model explores whether the origin of oil price shocks requires a different optimal monetary policy response with a central bank committed to stabilizing output-gap and inflation. The results demonstrate that central banks in small open economies should indeed identify these underlying causes of oil price fluctuations and respond to the origin of the oil shock. Therefore, an oil price hike (or slump) caused by world economic activities induces a tightening (or expansionary) optimal monetary policy response. An oil price hike (or slump), however, caused by oil supply disruption and speculative oil demand shocks induces an expansionary (or tightening) optimal monetary policy response. The oil price hike induced by oil supply disruption and speculative oil demand shocks brings unwanted economic consequences to small open economies and therefore a monetary policy with stabilizing objectives will have to accommodate these shocks. Chapter 2 further constructs a Structural VAR model that jointly captures the interactions between macroeconomic aggregates, monetary policy and the underlying causes of oil price fluctuations. The structural model of Chapter 2 follows Kilian (2009) in identifying the underlying the oil price shocks and Kim and Roubini (2000) in identifying the monetary policy in open economies. The results indicate that the oil supply disruption shock tends to have a diminished effect across oil-importing open economies. This thesis consists of four essays on the application of Bayesian econometrics to selected topics in economics. The first essay, proposes a new method of inference for Dynamic Stochastic General Equilibrium models, using a Bayesian semi-parametric approach. The method considers a set of moment conditions involving latent and observed variables and applies entropic latent variable integration via simulation using a least favorable distribution for the vector of the unobservables. A Bayesian blockwise empirical likelihood approach based on the Bayesian expansive block empirical likelihood posterior is used to provide inference for the parameters of the model. In the second essay, an approach of Bayesian inference for the Stochastic Ray Production Frontier and for technical inefficiency is proposed. The method combines the stochastic ray production function with equations derived from the first-order conditions of the related profit maximizing framework and suggests a Bayesian procedure for their joint estimation as a system. The third essay introduces technical inefficiency into the production function of a Dynamic Stochastic General Equilibrium model. Τechnical inefficiency is incorporated via a composed error term in which the first error term is a two-sided error component representing measurement noise and the second is a non-negative error expressing technical inefficiency. Inference for model parameters and technical inefficiency is performed via the Bayesian expansive block empirical likelihood posterior. In the fourth essay, the statistical and computational efficiency of a series of alternative sampling methods in simulating posterior densities derived from Dynamic Stochastic General Equilibrium models are compared. Five different sampling methods consisting of two different formulations of the random walk Metropolis-Hastings algorithm, the Hamiltonian Monte Carlo algorithm, the Metropolis adjusted Langevin algorithm and the simplified manifold Metropolis adjusted Langevin algorithm, are considered and compared against a series of performance criteria for models of different dimensionality.
